ANSWER:  The expectations theory says that the curve will slope up or down depending on people’s expectation of future rates. If rates are expected to rise, a longer term loan will encompass more time in which rates are higher, so the rate on the entire loan must be higher than a short-term loan that will be outstanding only when lower rates are in effect.
The liquidity preference theory says that investors prefer shorter term loans because they are safer. Hence, investors have to be induced to lend longer with higher rates. This theory argues that the yield curve will slope upward.
The market segmentation theory says that each term represents a separate debt market that sets an interest rate independent of all the others. Therefore, the curve may slope up or down depending on the supply and demand for money in the various term segments.
Maturity risk also plays a role. Maturity risk arises because long-term bond prices are more sensitive to interest rate swings. Hence, longer-term bonds are more risky than shorter-term bonds. The maturity risk premium may add up to two percent to long-term yields.
